RBI Policy Rate Hike Signals a Shift in the Market

MAHABANK
The Reserve Bank of India has delivered an important policy signal today by increasing the repo rate by 25 basis points to 5.50%. This is the RBI’s first rate hike in nearly four years. Along with the rate hike the RBI has also changed its policy stance from “neutral” to “calibrated tightening”. From an analyst’s perspective the key message is that the RBI is becoming more cautious about inflation. Inflation has remained above the RBI’s 4% target for three consecutive months while economic growth continues to remain strong. The RBI has raised its FY27 GDP growth forecast to 7.1% indicating that the economy currently has enough strength to absorb some monetary tightening. The RBI has also increased its inflation forecast to 5.2%. Higher crude oil prices food inflation and global uncertainties remain important risks. This is one of the major reasons behind the shift towards a tighter policy approach. For equity markets the immediate impact can be mixed. Higher interest rates generally increase borrowing costs and can put some pressure on rate-sensitive sectors. Banks NBFCs real estate and other highly leveraged businesses may see higher funding costs while companies with strong balance sheets and lower debt can be relatively better positioned. Another important point is liquidity. The RBI did not announce a fresh CRR hike and indicated that it prefers using a mix of liquidity-management tools. The banking system is currently carrying substantial surplus liquidity which the RBI expects to gradually reduce through various measures. The Indian rupee also remains an important factor. Despite the rate hike the rupee moved close to its record low against the US dollar highlighting the pressure from high oil prices global yields and capital flows. The key takeaway is simple: the RBI is no longer focusing only on supporting growth; controlling inflation and maintaining financial stability are becoming equally important.
