Understanding Circuit Breakers in the Stock Market

1. Introduction Circuit breakers are pre-defined mechanisms that temporarily halt trading in stock exchanges or individual stocks when price movements exceed certain thresholds. Their purpose is to prevent panic-selling or irrational buying and ensure orderly market functioning. 2. Types of Circuit Breakers a. Index-Based Circuit Breakers (Market-Wide) These are triggered when a major index like NIFTY 50 or SENSEX moves sharply by: 10% 15% 20% Trading Halts: A 10% movement triggers a halt of 15 minutes (if it occurs before 1 PM). A 15% movement can trigger longer halts or even suspension for the day. A 20% movement usually results in closure of markets for the rest of the day. b. Stock-Specific Circuit Breakers (Price Bands) Individual stocks are placed under specific daily price movement limits: 5%, 10%, or 20% depending on the stock’s volatility and liquidity. Once the price touches the upper or lower limit, trading in that stock is frozen temporarily or for the rest of the day. 3. Purpose of Circuit Breakers Prevent panic and extreme volatility. Provide cooling-off periods to allow rational decision-making. Safeguard retail investors from emotional reactions during sharp market swings. Avoid market manipulation, especially in small and mid-cap stocks. 4. Real-World Examples March 2020 – COVID-19 Crash: Indian equity markets hit multiple lower circuits due to global panic. NIFTY 50 fell over 10%, triggering a trading halt. Adani Group Stocks (2023): Several Adani stocks repeatedly hit lower circuits amid news reports and sell-offs, reflecting intense volatility. 5. Investor Considerations Avoid placing market orders during highly volatile sessions. Be cautious while trading in low-cap stocks as they are more prone to hitting circuit limits. Understand the daily price band of a stock before entering a trade. Track market news that could trigger extreme movements. 6.
