What are Electricity Derivatives?
Electricity derivatives are financial instruments that derive their value from the price of electricity. They are used by power producers, utilities, industrial consumers, and traders to hedge against price volatility, manage risks, or speculate on future price movements in electricity markets. Electricity is Unique because it is: 1. Non-storable (in large volumes economically) 2. Highly volatile in price 3. Subject to weather, demand spikes, and grid constraints Hence, electricity derivatives are structured differently than typical commodities like oil or metals. Types of Electricity Derivatives: 1. Futures - Standardized contracts to buy/sell electricity at a future date and fixed price (exchange-traded) 2. Forwards - Custom over-the-counter (OTC) agreements to trade electricity at a future date/price 3. Swaps - Agreements to exchange floating spot prices with fixed prices over time (e.g., monthly) 4. Options - Gives buyer the right (not obligation) to buy/sell electricity at a set price by a set date Usage: 1. For Hedging - Power generators hedge against falling spot prices. Large consumers (e.g. factories) hedge against rising costs 2. Speculation - Traders take positions on expected electricity price movements due to weather, demand, or regulatory changes 3.
