New Foreign Investment Rules Could Change AIF Ownership & Control

India’s Alternative Investment Fund (AIF) industry could see an important regulatory change as the government proposes new rules to determine when an AIF should be considered foreign-controlled. Under the draft FEMA rules, an AIF may be treated as a foreign-controlled entity if the majority of its units are owned by foreign investors. This is important because the classification can affect how investments made by the AIF into Indian companies are treated under foreign investment regulations. At present, the ownership and control of the AIF’s investment manager or sponsor plays an important role in determining whether downstream investments are considered foreign investment. The proposed framework could shift greater attention towards who actually owns the units of the fund. There is another interesting point for investors. Some AIFs may have foreign ownership above the prescribed level today because of overseas institutional investors, sovereign funds or other global investors. If the new framework is implemented, fund structures may need to be reviewed to ensure compliance. The government has proposed certain exemptions as well, including specific situations involving domestic sponsors and investment managers, which could reduce the impact on some funds. For the Indian capital market, this is worth watching because AIFs have become an important source of capital for startups, private companies and listed-market opportunities. The bigger takeaway is that regulation is gradually moving towards looking beyond who manages the money and focusing more closely on who ultimately owns the capital.
