How can businesses use financial derivatives to manage currency exchange rate risk?

Businesses exposed to foreign exchange fluctuations can use financial derivatives to manage currency risk. Instruments like forward contracts, futures, options, and currency swaps allow firms to lock in exchange rates for future transactions. For example, a company expecting to receive payments in a foreign currency can use a forward contract to fix the conversion rate, protecting against unfavorable currency movements. Options provide the right, but not the obligation, to exchange at a specific rate, offering flexibility. While these tools help stabilize cash flows and protect profit margins, they involve costs and complexity. Misuse or incorrect hedging strategies can also lead to financial losses.
