PSU Banks Rally Over 16% in Two Months – What’s Driving the Momentum?

Public sector banks have delivered an impressive comeback, rising more than 16% since August, as investors turn bullish on the sector once again. The rally reflects strong earnings momentum, improved balance sheets, and renewed investor confidence in India’s financial stability. Key Drivers Behind the Rally Improving Asset Quality: Over the past few quarters, PSU banks have significantly reduced their bad loans through aggressive recoveries and better credit monitoring. This improvement in asset quality has boosted profitability and investor trust. Healthy Credit Growth: Lending activity across retail, MSME, and corporate segments has picked up strongly. PSU banks are now growing faster than the overall banking system, supported by strong demand and stable interest margins. Better Profitability and Valuations: Strong quarterly results, higher net interest margins, and rising return ratios (RoA and RoE) have made PSU banks more attractive to both domestic and foreign investors. Despite the rally, valuations remain moderate compared to private peers, leaving room for further re-rating. Government and Policy Support: Continued focus on digitalization, operational efficiency, and management reforms has strengthened the sector. The government’s push for financial inclusion and recapitalization has improved investor confidence in long-term sustainability. Foreign and Institutional Buying: Institutional investors have started increasing exposure to PSU banks amid better earnings visibility, stable governance, and a robust macroeconomic backdrop. Who’s Leading the Charge? Leading the rally are major players like State Bank of India, Bank of Baroda, Punjab National Bank, and Indian Bank, all of which have touched new 52-week highs recently. The Nifty PSU Bank index itself has outperformed the broader market, reflecting sector-wide strength.
